In 1954, U.S. Marshal Teddy Daniels and his partner Chuck arrive at Ashecliffe Hospital for the criminally insane on Shutter Island to investigate how a patient vanished from a locked room. As a storm strands them, Teddy grows convinced the doctors are conducting sinister experiments, and he pursues his private obsession: finding Andrew Laeddis, the man he blames for the fire that killed his wife. The investigation is revealed to be an elaborate fiction. Teddy is himself the patient: he is Andrew Laeddis, a former marshal driven mad by tragedy. His wife Dolores, severely mentally ill, drowned their three children, and in his grief Andrew shot and killed her, then invented the Teddy Daniels identity and a web of conspiracy theories to escape the unbearable truth. Dr. Cawley and Andrew's psychiatrist, who has been posing as his partner Chuck, staged the whole role-play as a last attempt to break his delusion and spare him a lobotomy. Andrew briefly accepts reality, but by the end he appears to slip back into his false identity, and is led away to be lobotomized.

In 1954, U.S. Marshal Teddy Daniels and his newly assigned partner Chuck Aule take a ferry across choppy water to Shutter Island, home to Ashecliffe Hospital, an institution for the criminally insane. They have been sent to investigate the disappearance of a patient, Rachel Solando, a woman committed after drowning her three children, who has somehow vanished from a locked and guarded room, leaving only a strange note behind. The hospital's staff, led by the polished head psychiatrist Dr. Cawley, receive the marshals with wary courtesy but restrict their access to records and personnel. Teddy, a haunted war veteran mourning a wife he lost in a fire, arrives carrying private purposes as well as the official case, and almost at once he begins to suspect that the doctors are hiding the truth about what really goes on at Ashecliffe. A gathering storm threatens to cut the island off from the mainland as the investigation begins.

The story's revelation is that the entire investigation has been an elaborate therapeutic staging. Teddy Daniels does not exist as a marshal; he is Andrew Laeddis, a long-term patient at Ashecliffe who was once a U.S. Marshal. His wife, Dolores, suffered from severe mental illness and drowned their three children in a lake; returning to find them dead, Andrew shot and killed her. Unable to live with what happened, he shattered psychologically and constructed the persona of Teddy Daniels, a heroic investigator uncovering a conspiracy, casting the hated arsonist Andrew Laeddis as a separate villain to avoid recognizing himself. Dr. Cawley and Andrew's own doctor, who spent the case impersonating the partner Chuck, devised the immersive role-play in a final effort to lead him back to reality before the hospital resorts to a lobotomy. Confronted with the truth, Andrew appears to accept it, and for a moment is lucid. But in the closing scene he speaks to his doctor once more as Teddy, seemingly having relapsed into the delusion, and asks whether it is better to live as a monster or to die as a good man. He is then led away by the staff, the implication being that he has either genuinely regressed or chosen oblivion, and that a lobotomy awaits him.
